Sony-Ericsson revealed its lack of growth potential as early as 2Q07 as replacement demand for its core Walkman and Cybershot models started to dwindle. In 1Q08, its market share dropped to 7.6% and its operating margin worsened to 6.7%. We do not expect the downturn to come to an end any time soon, but instead predict it will sustain through 2H given Sony-Ericsson’s current product lineup. Chances are high that the counter will follow Motorola’s footsteps. In the low-priced handset market, Sony-Ericsson fell far behind Nokia and new model development has not been carried out to replace its two representative models – Walkman and Cybershot. Ultimately, the two handsets are losing their position to counterparts with special features such as music phones or five megapixel phones.
Sony-Ericsson has tried to develop a new brand since 4Q07 through which it would be able to free itself from the aura of the Sony brand. As a part of those efforts, it has adopted a slew of changes and the recent release of Windows Mobile OS-equipped XPERIA is one of them. However, despite such efforts, the similar form factor among the new and previous models makes it hard to differentiate them from models offered by competitors. Moreover, shrinking demand in Western Europe, in which the counter is placed at a competitive position, is likely to act as the biggest threat to the counter’s top-line growth.
Moreover, recent deterioration in profitability appears worrisome. The alling profitability of Sony-branded handsets will likely become a significant urden to Sony-Ericsson, a joint venture between Sony and Ericsson, since the burden of the royalties the joint venture is required to pay to Sony will grow heavier due to falling margins.
