Are you sure you didnt press it twice. Mine works fine. Maybe a firmware/hardware problem?

I have just done a master reset on the phone but still the problem is evident.
When the phone has the keypad locked and a call is made to the phone:
The mobile phone rings and displays 'ANSWER' on the screen. When I press 'ANSWER' the phone does not connect (answer) the call.
Also the caller does not hear the calling signal on their phone although my mobile is ringing.

and I'm quite sure that the problem is at least 99% fat free
on a serious note, try flashing it on seus, if it's not running the latest firmware, of course if it is, you can still force it to re-flash (i think?) you don't lose any data by trying that.

Well has the phone been doing that from the beginning or did it start just recently?

I don't know if the phone had the problem when new. I have only started using the keypad lock and discovered the problem.
Now I have a new problem: Since I did the master reset on the phone it constantly loses network signal.

I installed a SUES update but still have the problem.
I live in New Zealand but purchased the phone in the UK. When I rang Sony Ericsson support in N Z and told them it was an UK phone they basically told me to get lost. Thanks SE.
