If I download an XP SP2 ISO from the net, and put in a legal unique (as in only one 1 PC) licence code for XP, is this legal or not because the install disc was downloaded?

No, it's not legal because you are not meant to redistribute your copy of windows in any way, which includes ripping it to an .iso and bunging it on the torrents. You knowingly downloaded and used that dastardly copy of XP, so you're as bad as the owner!
If you have a legal key registered to you, you're supposed to ring M$ customer service and get 'em to send you a replacement disk. Probably for the price of a new copy of XP, if they still sell it of course. And lord knows what you're meant to do if you have an OEM version of XP through Packard Bell and such like...

Most PC repair places use a much-copied single disk with multiple activations. It's just M$'s overly complicated licensing rules, they don't have any serious online checking of XP like they do with Vista and 7.
