Its for taking self-portraits. Because you can't normally see the screen to see what the photo will look like, the mirror gives a reflection of yourself so you know that you've got the camera lined up right.

It actually works quite well

I agree. It's the sort of thing that you can imagine getting laughed off by people that haven't tried it, but it's a simple and useful little feature which shows that Sony Ericsson's R&D were really thinking about useability when they designed the phone.
