Sorry, I meant when you were trying to get the correct lock code, when you were trying 12345, 0000, etc.
Thinking about it, I'm sure that 'Incorrect Sim Card' is what a Sony Ericsson phone says when it's locked to a certain network (e.g. Orange) and you put another network's sim in (e.g. Voda). If you can get into the service menu, check to see if the phone really is unlocked - I am now suspecting that the phone is in fact locked to a particular network - and the seller has either not realised or mis-sold you the phone!

Yes, that means the phone's locked to another network other than Virgin/T-Mobile or Vodafone, O2 generally don't lock their phones so I bet it's locked to the Orange network! It may well have their startup/shutdown screens on it too, unless it has been debranded (but they've forgotten to unlock the phone). I bet it will work fine if an Orange sim is put into it, which isn't much use if you aren't on that network!
I'd get back in contact with the seller and point this out to them, perhaps get a £10 refund (the typical cost for unlocking a phone) and take it to a trusted phone shop/market stall, or send it off to the dudes at
SE-NSE who will unlock it for you.

Thanks for the reply m8, my mate in Liverpool agreed and said if I pay PaP and send it today, he'll unlock it and send it back tomorrow.
He said it's definatly not unlocked if it's giving that message.
So I wrapped it up, bunged in a tenna and just sent it special del to him....so fingers crossed. He has lots of sims he said so he will just try them out

I'd perhaps try to get a refund for the postage amount and £10 from the seller though, as he claimed the phone was unlocked and it wasn't, and you've had to pay out to get it unlocked too.

He offered to pay for the unlocking which I though was very kind.
Most people would probably say tough, but this guy was very helpfull!
