As far as I know, it has to be updated using iTunes. The trick is, you download the firmware from the web, and ctrl+click on update; this allows you to choose your downloaded file rather than the Apple one from iTunes. The best thing to do is wait for an update, then wait for a *working* jailbreak/unlocking method, and then follow the instructions.

Don't be a guinea pig! Wait for all the horror stories to die down before taking the plunge and updating!

If your iPhone is jailbroken then it is ready to use on o2 and does not need any activating (the hardest part) . To avoid any problems dont do any updates or restores as mentioned when iTunes asks. Only update to newer fw if its worth the hassle and safe. Everything should work perfectly except visual voicemail.

If you use your mobile for browsing, this device is pure bliss. Big touch screen and the wifi signal and distance is good as the best laptops.

Well, I have a kind of a same problem as Masseur. The only difference I will get a brand new 16gigs one from an Apple store. Is it true you can't unlock those?

You can't send MMS without installing Swirlymms; a third-party app. It doesn't seem to work for many people though.

Masseur,

Take the plunge. Got mine, 1.1.3 unlocked and jailbroken using turbosim loving the GUI and strong WIFI connectivity, even better than my N95 8gb for WIFI. Safari browser is awesome. Maybe getting a 16 gb version soon and delegate my 8gb to my missus. She also loves the interface.
